Delta-hedged volatility trading

What exposure remains after direction is reduced?

What you will learn and prerequisites

Read first: Read a contract and its premium, Rights, obligations and expiration, Defined payoff risk is not margin, Read the whole multi-leg ticket

A Delta hedge offsets the current first-order directional exposure. It allows a trader to study volatility and convexity more directly, but does not eliminate future direction, jumps or basis.

Neutrality describes a state at a time, not a permanent property of the strategy.

Understand the mechanism

Signed option Delta changes with spot, IV and time. The hedge can also be imperfect if it uses a proxy. Gamma, Vega, Vanna and Charm help describe those changes but cannot remove transaction costs or model error.

A higher-order model is not automatically an executable hedge.

Walk through the process

Record option marks and hedge fills on consistent timestamps. Use the correct multiplier, rebalancing rule and instrument. Attribute P/L across option and hedge without double-counting.

Stress a sudden unhedgeable gap and a volatility-surface move while spot stays unchanged.

Model and implementation boundary

These are complete fictional reading examples, not live opportunities. Terminal identities assume the stated common settlement. Multi-expiry values require a surviving-leg model. Costs, assignment and financing can alter realized outcomes; a mathematical bound alone does not guarantee the same operational loss path.

A worked example

Ten fictional long calls at Delta 0.60 and multiplier 100 contribute +600 shares. A short 600-share hedge makes initial Delta approximately zero. IV repricing changes each Delta to 0.65 at unchanged spot, raising option exposure to 650.

The old hedge now leaves +50; buying or selling the wrong sign would enlarge it. Selling 50 more restores local neutrality under the assumptions. The graph varies per-option Delta.

What would invalidate the reading?

A user treats Delta-neutral as loss-free or assumes every observed P/L must be volatility profit. Other Greeks, jumps, costs and imperfect marks remain.

Check your understanding

Try the question before revealing its answer. These are reading checks, not trading certification or a site completion record.

What residual follows from650 option Delta and a−600 hedge?

Reveal the worked answer

Neutrality must be recalculated.

Critical risk question

What is the critical failure to avoid?

Reveal the worked answer

A user treats Delta-neutral as loss-free or assumes every observed P/L must be volatility profit. Other Greeks, jumps, costs and imperfect marks remain.

Explain this risk before treating the example as a decision rule. A correct calculation does not guarantee a favorable market outcome.

Takeaway

Return to the question: What exposure remains after direction is reduced? State the observed facts, the assumptions and the failure condition separately.
